Suppose you have two labels:
Mum
Dad

And you want Mum and Dad to be sub-labels of Family.

All you have to do is:

  1. Show all labels
    To see all your labels, you should go to Gmail’s Settings > Labels and click show all.
    Show All
  2. Rename your labels
    Dad to Family/Dad
    Mum to Family/Mum
    (use Edit labels and rename).

Folders4Gmail will now automatically arrange your labels in a folder-like collapsable hierarchy.
